I think that's a directx problem. I don't now if HL2 requires any specific directx version but you should definitely try to upgrade it by downloading SP2.

I got a slappy, old runna bitch, cranky computer, but then I wanted to test this game out a little bit, everything appeared on my screen while running the game. And I got SP1. So don't fear that your game doesn't run cause you don't have SP2 installed.
However, it's weird (but I bet you've came to that conclusion yourself :)). It could be your DirectX, but somehow, I don't think so. You should update your game (with update 3, v7 protocol, update4 and then 5). Tell us if that solved the problem.

I've seen razor teliing about everyone to update to SP2. Now, to avoid misunderstandings, it's not that I don't agree with him (as a normal PC Gamer/ PC user you're indeed safer and some stuff runs slightly better), but it's not that games don't run on SP1 anymore, now SP2 has been released.
In fact, developers try to make there games for as much platforms as possable (Win9x, Win2k(3), WinXp, etc), and basicy a service pack doesn't really change the platform, not so dramaticly that games can't run anymore, for example.

Off topic:
The access denied error you get when trying to install SP2 i probably because of Daemon tools.
Try to uninstall it before you upgrade and reinstall it after SP2 has been installed.

What does "ati radeon le driver" mean exactly?
LE version of Radeon?
Which model of ATI Radeon card do you have and what drivers (ATI Catalyst, DNA, Omega) do you use?

But it will be nice to know more details...
He still hasn't found the solution so any theory is a good theory
My friend has Radeon 9700, and, as I remeber, he sometimes had to switch back to older version of Catalysts to run some games properlly (not HL2 but...).
Drivers are optimized for new cards and some optimisations can cause glitches on older models.
So if he has an older card (still don't know exactly which, it can be for example Radeon 7500 LE) maybe that newest drivers cause problems...
So If I were you I would try 2 pervious versions of Catalysts and/or Omega/DNA sets.
Anyway, the new catalyst are prolly on the way, it's about time...
