So I have a xbox 360 and a 1080p hd tv.

I am playing GTA IV, and I am wondering which device does upscaling better ?

Either I have the xbox set to 1080p so it does the upscaling, or I set the xbox to 720p and let the tv do the upscaling.

Also taking in account GTA IV is rendered in 720p.

What setting would give a better gaming experience ?

Personally I would let the TV do the upscaling so theres less workload on the console.
