http://www.psp-hacks.com/forums/viewtopic.php?id=23990
Im supprised this hasnt been posted before, for those who can't be bothered to look at the link I'll put some of the information here:

Its compatibility and stability has been highly increased, and now its relation with UMDEMULATOR is much closer (emulation of compressed iso will remain until you remove emuation with the TRIANGLE button in UMDEMULATOR).

I copy and paste the new readme. Read it, because the instructions have changed a little.
EDIT: i forget to tell it. I need an icon and background for the application. If
someone wants to make one, please post it at this thread. Thanks.

This is a tool that used with umdemulator 0.8c (and optionally MPHGameLoader for games that
requires 2.XX) lets you load isos compressed in dax format (a custom format, compressor is
included).
This is the first NON-BETA version, and its compatibility/stability has improved a lot
from the beta i released a few days ago.
Requeriments:
- 1.50 firmware
- UMDEMULATOR 0.8c
- Optional: MPHGameLoader (for games that require 2.XX)
Instructions:
- Copy the folders PSP and UMDEMULATOR in the root of your mem stick.
- Compress your iso with the DAX Creator tool (for win32) that is in this package.
- Copy your compressed iso (.dax) to ms0:/ISO
- Run umdemulator 0.8C WITHOUT AN UMD IN THE DRIVE (this is important if you don't want to
have a crash when exiting to the system menu)
- In "ISO emulation mode", select "system menu". You don't need to touch the rest of the
settings, although i recommend to select the 333/166 MHz speed, as it could improve the
decompression speed.
- Now select your compressed ISO and press X. You will exit to the system menu. (remember,
don't insert any UMD yet!)
- Run DAXZISO Loader. It will load its core in memory, it will patch umdemulator in RAM, and
after that it will ask you to insert the umd. Insert it now.
- In 3 seconds, the program will return to the system menu. Now, you can load the game through
the system menu *. If the game requires 2.XX, load it with MPHGameLoader.
(* Some games that don't really require 2.XX don't want to load throught the system menu. In
that case, do it with mphgameloader or do it with the "Start inserted UMD" from
FastLoader 0.7)
- To exit the game, press HOME as usual. You'll return to the system menu and the emulation
will continue. If you want to quit the emulation go to UMDEMULATOR and press the TRIANGLE.
- If an iso is being emulated and you want to emulate another compressed iso, remember that when
you select it with UMDEMULATOR, you MUSTN'T have any disc in the drive. These annoying things
will be solved in the next release when i join both programs to require only one.
Questions:
- Q: Will support DAX ZISO Loader more common formats of compressed files like .zip, .rar, .gz?
- A: NO. I already did testings with .zip and .gz files, and the EXIT JAP iso was still loading
after more than 10 minutes. The problem with those files is that the seeking is really slow.
That was the main reason behind creating an own format. The DAX format is very similar to
the .Z/.Z.table concept, except that it's only one file and other few changes.
-Q: Can load DAXZISO games that UMDEMULATOR/MPHGameLoader cannot?
-A: No. The iso emulation is still done by UMDEMULATOR, although the reading functions are
redirected to DAXZISO.
Changelog:
- 0.2. March, 16
* Improved compatibility and stability.
* The program now writes its core in the kernel RAM next to the UMDEMULATOR core and both
run when a game or homebrew starts/exits.
- 0.01 beta. March, 14: Initial release, very buggy.
TODO:
- Totally merge DAXZISO with UMDEMULATOR (the DAXZISO pbp will directly init the emulation
process by itself imitating the way in which the UMDEMULATOR pbp does it)
- Correct some bugs
- Extend the DAX compression format with more options
DAX ZISO Loader and DAX Creator use both the zlib library: http://www.zlib.net

Ok.. Daxtar halfed in size under the compression.. and it seems to run fine without any noticable slowdown (using 333cpu speed).. I am very impressed.

Its about 285mb.
Its a shame that some games dont work, such as tales from eternia, but that might end up being fixed with the next release!

Shrunk DBZ Shin Budokai yesterday, 311MB -> 202MB w00t
And no slowdown, that's what I call an ISO shrinker.
BTW I read somewhere that Gripshift ISO size can be reduced to about 75MB(I remember the devs used some kind of big filling file that had no real use but could not be ripped.

gripshift can be ripped also from 789mb to 75... its just that the makers added all those other mbs to fill the umd... or try winrar the 789mb iso you will see it will be only 75 mb
